What is Qualified Leasehold Improvement Property?

Under certain circumstances, the general dollar limits on the section 179 deduction may be reduced or increased or there may be additional dollar limits. The general dollar limit is affected by any of the following situations. However, computer software is not a section 197 intangible and can be depreciated, even if acquired in connection with the acquisition of a business, if it meets all of the following tests.

  • For GAAP accounting, amortization of leasehold improvements is the same under both ASC 840 and ASC 842.
  • Certain expenses you pay to obtain a mortgage on your rental property can’t be deducted as interest.
  • If you converted property held for personal use to use in a trade or business or for the production of income, treat the property as being placed in service on the conversion date.
  • For all other property, use the half-year or mid-quarter convention, as appropriate.
  • During 2022, Ellen used the truck 50% for business and 50% for personal purposes.

The depreciation figured for the two components of the basis (carryover basis and excess basis) is subject to a single passenger automobile limit. Special rules apply in determining the passenger automobile limits. These rules and examples are discussed in section 1.168(i)-6(d)(3) of the regulations. Report the recapture amount as other income on the same form or schedule on which you took the depreciation deduction.

The inclusion amount is subject to a special rule if all the following apply. This is the property’s cost or other basis multiplied by the percentage of business/investment use, reduced by the total amount of any credits and deductions allocable to the property. To figure taxable income (or loss) from the active conduct by an S corporation of any trade or business, you total the net income and losses from all trades or businesses actively conducted by the S corporation during the year. The facts are the same as in the previous example, except that you elected to deduct $300,000 of the cost of section 179 property on your separate return and your spouse elected to deduct $20,000. After the due date of your returns, you and your spouse file a joint return. If you buy qualifying property with cash and a trade-in, its cost for purposes of the section 179 deduction includes only the cash you paid. You figure your declining balance rate by dividing the specified declining balance percentage (150% or 200% changed to a decimal) by the number of years in the property’s recovery period. For example, for 3-year property depreciated using the 200% declining balance method, divide 2.00 (200%) by 3 to get 0.6667, or a 66.67% declining balance rate. For 15-year property depreciated using the 150% declining balance method, divide 1.50 (150%) by 15 to get 0.10, or a 10% declining balance rate. If you sell or otherwise dispose of your property before the end of its recovery period, your depreciation deduction for the year of the disposition will be only part of the depreciation amount for the full year. You have disposed of your property if you have permanently withdrawn it from use in your business or income-producing activity because of its sale, exchange, retirement, abandonment, involuntary conversion, or destruction.

If the landlord does the work and pays for it, for example, then the landlord claims the depreciation and there are no tax consequences to the tenant. But if the tenant is reimbursing those works indirectly through the rent, then the tax position gets mighty complicated, involving depreciation and tax deductions for both parties. This is one area where you definitely will need some professional tax advice. Tenants sometimes pay for their own leasehold improvements when they first build out the property and it is ready for the grand opening, and they often pay for remodels and refurbishments carried out during the lease term. However, it is often landlords who pay for leasehold improvements as a way to incentivize the tenant to sign the lease. If you have any personal use of a dwelling unit (including a vacation home) that you rent, you must divide your expenses between rental use and personal use.

If you had a casualty or theft that involved property used in your rental activity, figure the net gain or loss in Section B of Form 4684, Casualties and Thefts. For this purpose, a rental activity is an activity from which you receive income mainly for the use of tangible property, rather than for services.
